Key Takeaways

  • Momentum trading follows an existing price move rather than trying to buy the exact low or sell the exact high.
  • Price change, trend structure, relative volume, news, and momentum indicators can define candidates and triggers.
  • Define the entry, exit and position size around the selected momentum measure and holding period.
  • Compare the entry-to-stop distance with the target distance to set the trade’s planned payoff.
  • Measure momentum over a stated lookback and compare candidates within the selected universe.

What is momentum trading?

Momentum trading is a trading style that takes positions in the direction of an established price move, aiming to capture its continuation rather than buy the exact low or sell the exact high. Traders define strength through a price change, percentage return, trend measure or ranking over a stated lookback, then set the entry trigger, exit and position size around it.

Time-series momentum evaluates the selected security’s own movement. Cross-sectional momentum compares securities within a defined universe. Keep those measurements distinct when building the screen.

Formula

n-period price momentum = current price − price n periods ago
  • Positive values indicate a higher current price and negative values indicate a lower current price.
  • Rate of change divides the price difference by the earlier price to support percentage comparisons.

How is price momentum calculated?

A stock moves from a $40 close to a $46 close across ten sessions and has closed above the $45 resistance reference. Assume a $46 entry, a $44.50 stop-price scenario and a $49 target.

  • $46 − $40 = $6 ten-session momentum
  • $6 / $40 × 100 = 15% ten-session rate of change
  • $46 − $44.50 = $1.50 risk per share
  • $49 target − $46 entry = $3 reward, or 2R

The ten-session price change is $6, or 15%. From the $46 entry, the $44.50 stop-price scenario loses $1.50 per share and the $49 target gains $3, giving a 2-to-1 planned reward-to-risk ratio before costs.

The chart’s entry is on bar eleven and its target is reached on bar fourteen. Retain the defined rule when evaluating subsequent examples, rather than choosing it from the eventual price path.

Momentum indicators, volume and entry triggers

Use the catalyst and price structure to define the candidate. Compare volume with the stock's relevant session baseline. Use RSI, MACD or another indicator for the specific quantity it measures.

Set the trigger separately from the watchlist screen. An entry can follow a boundary break, a pullback condition or a ranking rule, depending on the strategy being evaluated.

How to size and structure a momentum trade

Calculate size from the selected exit scenarios, buying power and portfolio limits. For an option position, compare strike, expiration, premium, spread and the effect of changing implied volatility.

Follow-through shows up in Options Flow as sweeps that keep hitting the ask while the move extends; the Options Profit Calculator then compares each contract’s payoff at the momentum target with implied volatility raised or cut.

How to review momentum trading results

Record eligible candidates, triggered orders, fills and exits. Measure results by lookback, setup and holding period, with costs included once.

Separate candidate selection from execution so the review identifies which part of the workflow produced the result.

Risks and limitations of momentum trading

  • Momentum measures the move that already happened over the lookback, and the exit plan handles how long it lasts. The label changes when price, volume, news or market leadership shifts, so remeasure before each entry.
  • Dollar change, rate of change, ranking and lookback length are four different definitions of strength. Hold one across the whole screen so every candidate is measured the same way.
  • Plan for a fast reversal and a gap. Entries come after the move has started, and the stop sits only $1.50 below the $46 entry, so a sharp reversal hits it fast. The 2R plan counts a fill at $44.50 before costs; a gap through the stop fills lower and loses more than $1.50 a share.
  • A rule picked after seeing the price path flatters the test. Fix the rule before you evaluate the examples.

Bottom line

Momentum trading follows a price move that is already underway, using a measured lookback, a defined trigger and a stop. Measure strength the same way across candidates, size from the distance to the stop, and judge the rules on complete records after costs.
