Key Takeaways
- The standard MACD line subtracts the 26-period EMA from the 12-period EMA.
- The signal line is typically a 9-period EMA of the MACD line, and the histogram is MACD minus signal.
- A move above zero means the faster EMA is above the slower EMA, while a move below zero means it is lower.
- MACD is unbounded and is generally used for trend and momentum analysis rather than fixed overbought or oversold levels.
- A histogram zero crossing is a MACD signal-line crossing. A MACD zero crossing is the fast EMA crossing the slow EMA.
What is Moving Average Convergence Divergence (MACD)?
Moving Average Convergence Divergence (MACD) is a trend and momentum indicator that compares two exponential moving averages and smooths their difference. The standard MACD line is EMA(12) minus EMA(26). The signal line is EMA(9) of MACD, and the histogram is MACD minus signal. Each period follows the chart interval, so the same settings on daily and five-minute bars measure different horizons.
MACD therefore combines three readings in one pane: the EMA spread, its smoothed signal and the gap between them.
Formula
MACD line = EMA(12) − EMA(26); signal line = EMA(9) of MACD; histogram = MACD line − signal line- 12, 26, and 9 are conventional periods and can be changed.
- All periods inherit the chart timeframe, such as days or five-minute bars.
How to calculate MACD: worked example
A chart shows a 12-period EMA of $104.50, a 26-period EMA of $102.00, and a signal-line value of $1.80.
- $104.50 − $102.00 = $2.50 MACD line
- $2.50 − $1.80 = $0.70 histogram
- $2.50 above zero = fast EMA exceeds slow EMA
MACD is $2.50 because the 12-period EMA exceeds the 26-period EMA by that amount. The histogram is +$0.70 because MACD exceeds its $1.80 signal line. These are two distinct comparisons.
With signal at $1.80, the histogram is $2.50 − $1.80 = +$0.70. Positive MACD places the fast EMA above the slow EMA. A positive histogram places MACD above signal.
MACD zero-line and signal-line crossovers
MACD crossing zero means the fast EMA crosses the slow EMA. MACD crossing its signal line means the EMA spread crosses its own smoothed value. The histogram crosses zero at that second event.
A bullish signal-line cross can happen below zero. In that case, the EMA spread has moved above its signal while the fast EMA still sits below the slow EMA.
The example chart starts both price EMAs at its first $98.58 close and starts the signal at zero. It then applies the standard exponential updates to all subsequent prices. The signal-line cross occurs on bar 19 and the MACD zero cross on bar 26.
MACD histogram, scaling and divergence
A histogram moving toward zero has shrinking absolute bars: MACD and signal are converging. Bars moving farther from zero show widening separation. Read the sign and the change in magnitude separately.
MACD has price units. Multiplying the entire input series by ten multiplies MACD, signal and histogram by ten. Compare raw readings within a consistently scaled price series, or select a defined percentage-based indicator for cross-instrument comparisons.
A price higher high paired with a lower MACD high is a bearish divergence reading. A price lower low paired with a higher MACD low is a bullish divergence reading. Define the matched swing observations and the time they become identifiable in the rule.
How traders use MACD
Choose the event your rule uses. A setup can require MACD above zero, then act on a bullish signal-line cross. Another can use a below-zero cross to start a separate recovery setup check.
Specify the chart interval, initialization, decision bar, entry and exit. A daily reading and an intraday reading summarize different observations, so assign each a clear role in the plan.
After the signal-line cross, filter Options Flow for sweeps in the cross’s direction, then price each structure at your target and expiration in the Options Profit Calculator.
Limitations of MACD
- Read a cross as confirmation of a turn price has already made. MACD is built from moving averages of past prices, so its crosses follow the turn: in the example chart the signal-line cross comes on bar 19 and the zero cross on bar 26, after price has already turned up.
- It has price units and no fixed range, so judge a reading against the same instrument’s history, and switch to a percentage-based indicator to compare differently priced instruments.
- When price chops sideways, MACD and its signal line cross back and forth and each signal reverses quickly. Let price structure or the zero line confirm a cross before you act.
- The 12/26/9 periods are conventions. Settings, seed and interval change every reading, so match all three before you compare two platforms; the seed weighs most on the earliest bars.
- A divergence flags slowing momentum, and price sets the timing of any reversal. When price keeps making higher highs while MACD makes lower highs, wait for a price break or a signal-line cross to confirm the turn.
Bottom line
MACD condenses the relationship between a fast and a slow EMA into one line, a signal and a histogram. Keep the zero-line cross and the signal-line cross apart, read the histogram for widening or narrowing separation, and pair the chosen event with price structure and a defined entry and exit.
